Hosted services = Exchange runs on a server (or servers) offsite in the datacenter of another company specialized in these services. Non-hosted = the Exchange servers are onsite - you are in charge of all aspects of managing them. Although even in this case, many outsource mail hygiene (antispam, anitvirus) to a third party like Postini or MX Logic. There are advantages and disadvantages to each option and a variety of ways to implement this. Colocation - you share resources with other hosted companies (several companies could be on one server - or more likely, set of clustered servers). You could also simply store your equipment in a data center and benefit from lower electricty costs (big data center can buy at bulk rates). Exchange 2010 now allows "multi-tenancy" where you can have some mailboxes managed onsite and others hosted.
