Local policy for software update not created

I know that SCCM 2012 should automatically created local policy for software updates on client side. The local policy should appear after the machine is excluded from WSUS GPO

- on user workstation (windows 7), once it's excluded from WSUS GPO, I can see local policy of software updates that is created by SCCM

- on server (windows server 2012 R2), after excluded from WSUS GPO, the policy are gone but no local policy is set in place

please advise why SCCM not creating local policy on server

UPDATE : 

checked gpedit, and I see the local policy "specify intranet microsoft update service location" has the status "not configured" 

it *seems* SCCM client failed to automatically configured this. what should I to make this work automatically?

How long have you waited after removing the GPO from Server 2012 R2? WUAHandler.log should also show details.

In addition to Torsten's comments, it is incorrect that the local policy is not created until the GPO is removed. The local policy is created regardless, it's simply overwritten by domain policy.

Sometimes the domain policy gets stuck though and you have to reset group policy on the client by deleting the proper .pol file on the client (I don't remember off-hand exactly where this lives though).

Make sure that you check the log file pointed out by Torsten first though (wuahandler.log) and that you've run a gpupdate /force. Also, make sure group policy is even working on the client and there are no errors returned when you run gpupdate in the console of in the even

tried restarting the win 2012 server machine, local policy is still not showing up... please advise

Initiate a machine policy retrieval cycle, wait some minutes and then kick off a software updates scan cycle. Examine WUAHandler.log. (Are there (custom) client settings in place so that software updates are not enabled on Server 2012
