Hi hulu- there are two settings for this: one is server side and the other is within the Office application. See the following link for details. I haven't tried it, but I'm thinking that you could force docs to open using the local drafts folder even when in datasheet view with these settings:

According to your description, when you check out a document in datasheet view, the dialogue couldnt show up.
I have tested with my environment and found a solution. You could find another option called edit document above the check out document option in datasheet view. When you click it, you could see the dialogue.
However, the solution could only work when the document is an office file.

I have already made the configure in office to force docs to open using local drafts. It works for normal view, but not for datasheet view. In datasheet view SP uses check out on server automatically.

If I chose Document -> Edit Document , I don't get check out dialog but another dialog like following:
after I click OK, the word file will be opened with edit model, but the file will not be checked out in draft folder.

I wonder if you disabled the Require Check out in Versioning Settings.
Please check Library SettingsVersioning settingsRequire check out, then select yes instead of no if it is disabled.
